Stock returns are a significant predictor of future capital investment growth and even predict investment growth better than Tobins q. Since the capital investment decision process is fundamental to corporate finance, understanding the potential factors that drive the ability of returns to predict investment might increase our understanding of investment frictions such as agency costs, financing constraints and managerial myopia. Current explanations for the correlation between stock returns and investment growth include: timevarying discount rates that affect both stock returns and investment causing returns and investment to be correlated over time, and firm profits which are correlated with both investment decisions and stock returns. In Chapter 1, I test whether financing constraints, managerial myopia and agency costs of free cash flows affect the sensitivity of investment growth to returns, and find that of these investment frictions it is financing constraints that significantly impact how investment reacts to stock returns. In Chapter 2, I compare the extent to which factors associated with timevarying discount rates explain fluctuations in capital investment growth and use this relationship to test whether the size and value factors proxy for risk in discount rates. Results indicate that the traditional proxies for discounts rates predict capital investment growth. I find evidence that the size factor behaves like a discount rate proxy by predicting investment growth, while the value factor does not.
